Introduction: When Was Last Time Crowd Was Right?

Week of Jan 6 2022 AAII Bulls = 55.6%, Bears = 21.3%. Crowd euphoric. S&P 500 ATH 4800. What happened 12 months later? S&P -25%, NASDAQ -35%, ARK -70%.

Week of March 16 2023 AAII Bears = 60.3%, Bulls = 19.7%. Crowd terrified (SVB banking crisis). What happened 9 months later? S&P +30%.

AAII is not indicator of what market will do. It’s indicator of what retail already did. And retail always buys tops and sells bottoms.

COT Report is opposite - shows real giants: Goldman Sachs, JPMorgan, Cargill. When they are extremely short and retail euphoric long, you know who will be right 80% of time.

1. AAII - Oldest Retail Sentiment Gauge

AAII = American Association of Individual Investors. Since 1987 weekly survey: “Will S&P 500 be higher or lower in 6 months?”

Results: % Bullish, % Bearish, % Neutral. Published Thursday.

Historical data: AAII Sentiment Survey

Contrarian interpretation:

Retail is lagging and wrong at extremes. When AAII Bulls >50% = everyone already bought, no fuel = top.

When Bears >50% = everyone already sold, no sellers = bottom.

AAII BullsAAII BearsSentimentContrarian Signal
>55%<20%Extreme greedSell / short
45-55%20-30%GreedLimit longs
30-45%30-45%NeutralTrade technically
20-30%45-55%FearLook for longs
<20%>55%Extreme fearBuy aggressively

History of AAII extremes:

 • Mar 2009: Bulls 18.9%, Bears 70% - bear bottom, S&P +300% after
 • Jan 2022: Bulls 55%, Bears 21% - top, S&P -25% after
 • Mar 2020: Bears 59% - COVID bottom, S&P +100% after
 • Oct 2022: Bears 60.3% + Bulls 20% - inflation bottom

2. AAII Spread Formula and Extremes

AAII_Spread = \%Bulls - \%Bears

And alternatively:

AAII_Ratio = (%Bulls/%Bears
AAII_Bull_Bear_Average_(8w = 8(-week average Spread

Extremes:

Extremum_(fear = AAII_Spread < -20% ( (e.g., 20% Bulls - 60% Bears = -40%)
Extremum_(greed = AAII_Spread > +20% ( to +30%

When Spread >+30 (e.g., 55% Bulls - 20% Bears = +35%) = mega greed, contrarian sell.

When Spread <-30 = mega fear, contrarian buy.

Smoothing: Weekly AAII noisy. Use 4-week and 8-week average. Signal when 8W avg >+20% or <-20%.

Numerical example: Last week AAII: Bulls 48% (+5% vs week), Bears 28% (-4%). Spread = 20%. 8W avg Spread = 15%. Not yet extreme, but approaching greed. If next week Bulls 55%, Bears 22% = Spread 33%, 8W avg 20% = sell signal.

3. NAAIM - What Active Managers Do

NAAIM = National Association of Active Investment Managers. Weekly exposure index of active managers (hedge funds, advisors).

 • NAAIM Exposure Index 0-100%: average equity exposure
 • NAAIM >90% = everyone fully invested, no buyers = top
 • NAAIM <30% = everyone in cash, fear = bottom
 • NAAIM Number: deviation - when high exposure + high deviation = disagreement, possible top
NAAIM ExposureSentimentSignal
>100% (leverage)Extreme greedSell
80-100%GreedLimit longs
40-80%NeutralNormal trading
20-40%FearLook for longs
<20%Extreme fearBuy

NAAIM is better than AAII because professionals, but also crowd-following.

4. COT Report - Who is Who

COT = Commitment of Traders Report, published CFTC Friday, data as of Tuesday. Shows futures positioning (S&P, Nasdaq, gold, oil, bonds, currencies).

3 groups:

1. Commercials (Hedgers) - Smart Money

 • Large firms using futures to hedge (Cargill for grains, Goldman for bonds, gold producers)
 • Best fundamental info
 • When Commercials record short on gold, gold falls (hedge production, know price high)
 • Rule: Commercials sell high, buy low. Contrarian to retail.

2. Non-Commercials (Large Speculators) - Funds

 • Hedge funds, CTA, large funds
 • Trend followers
 • When they record long, trend mature near end

3. Non-Reportables (Small Speculators) - Retail futures

 • Small futures accounts = retail
 • Worst group, always buys tops

Example: Gold COT

GroupPositionMeaning
Commercials net -300k contracts (record short)Gold producers hedge, think expensiveBearish gold
Large Spec net +250k long (record long)Funds long maxTop near
Small Spec net +30k longRetail buys goldContrarian sell signal

5. How to Read COT as Sentiment

Don’t look at absolute positions, look at extremes vs 1-3 years and changes.

COT Indicators:

COT_Index = (Current_Net - Min_Net_(3y/Max_Net_(3y - Min_Net_(3y × 100%

COT Index 0-100%. 0% = most bearish in 3 years, 100% = most bullish.

Signals:

 • Commercials COT Index <10% (record short) = bearish for asset
 • Commercials COT Index >90% (record long / low short) = bullish
 • Large Spec COT Index >90% = trend exhausted, short
 • Divergence: Price makes new highs, Large Spec decreases longs = bearish divergence

Interpretation table for different assets:

AssetCommercials extremely shortWhat to do
Gold / Silver<10% COT Index (record short)Sell / short, top near
Oil<10%Sell
S&P 500Commercials short is normal (hedge), look at change not levelWhen Commercials increase short 50% in month = be careful
BTC futures (CME)Commercials (dealers) record short = retail record long = topSell
USD IndexCommercials record long = USD cheap = buy USDBuy USD, sell EUR

6. Math: AAII + COT Divergences

Most powerful signal: AAII and COT on opposite poles.

Strong_Buy = AAII_Spread < -30\% \; AND \; Commercials_COT_Index > 80\% \; AND \; LargeSpec_COT_Index < 20\%

Crowd panics, smart money buys, funds oversold = bottom.

Strong_Sell = AAII_Spread > +30\% \; AND \; Commercials_COT_Index < 20\% \; AND \; LargeSpec_COT_Index > 80\%

Crowd euphoric, smart sells, funds full long = top.

Numerical example:

Week: AAII Bulls 19%, Bears 62% → Spread -43% (extreme fear) Gold COT: Commercials net -50k (vs avg -200k) → COT Index 85% (low short = bullish) Large Spec gold net +20k (vs avg +150k) → COT Index 15% (oversold) → Strong BUY gold signal.

If you bought gold for 10,000 PLN ($2,500) at such moment (March 2020 Spread -40% and COT Commercials low short), Aug 2020 +40% = 14,000 PLN ($3,500).

7. Why It Matters for Traders?

 1. Contrarian edge: 75% time retail right in trend, but at extremes 90% time wrong. AAII/COT extremes give 2-4 great signals yearly, but high win rate (>65%).
 2. Confirmation with VIX/P-C: AAII Bears >60% + VIX >35 + P/C >1.3 = triple confirmation bottom.
 3. Avoid being fuel: When AAII Bulls >55% and COT Large Spec record long, you’re not investor, you’re exit liquidity.
 4. Long-term timing: AAII and COT are weekly/monthly indicators - ideal for 2-12 week swings, not scalp.

8. Contrarian Setups with AAII/COT

Setup 1: Capitulation Contrarian Buy

Conditions:

 • AAII Bears >58% or Spread <-25% for 2 weeks
 • NAAIM Exposure <35%
 • COT Commercials Index >75% on S&P or gold
 • VIX >25 Action: Buy SPY / gold for 25% capital (e.g., 12,500 PLN / $3,125 from 50,000) on 2 weekly tranches. Hold 1-3 months. Stop 8% below.

Setup 2: Euphoria Distribution Sell

Conditions:

 • AAII Bulls >53% and Spread >+25% for 2 weeks
 • NAAIM >90%
 • COT Commercials Index <20% + Large Spec >85%
 • Put/Call <0.7 Action: Sell 50% longs. Tighten stops to 5%. Buy puts 1M OTM for 1% portfolio (500 PLN / $125 from 50k).

Setup 3: Gold COT Extreme

Conditions (specific for gold but works):

 • Commercials net short <10% vs 3y (record low short) = bullish
 • vs. Commercials net short >90% (record high short) = bearish Example: Commercials -310k (record) = sell gold. Commercials -80k = buy gold. Action: Buy/sell physical gold/ETF GLD for 10,000 PLN (~$2,500), hold until COT reversal.

9. Case Study: S&P Bottom 2022, Gold 2020

Case 1: S&P bottom October 2022

 • 30.09.2022: AAII Bears 60.3%, Bulls 20% → Spread -40.3% (extreme fear)
 • NAAIM Exposure 28% (very low)
 • COT S&P: Commercials net -20k (vs -80k avg) → Index 80% (low short = bullish)
 • Large Spec net +10k long (vs +100k) → oversold
 • VIX 32, Put/Call 1.35 Signal: Triple buy. S&P 3500. 6 months later 4200 (+20%). Investment 10,000 PLN (~$2,500) → 12,000 PLN + dividends.

If you waited for AAII Bulls >50%, you’d buy only at 4200, missing 20%.

Case 2: Gold top and bottom 2020

 • July 2020: Gold ATH $2070. COT Commercials -400k (record short 0% Index), Large Spec +300k long (100% Index), AAII Gold bulls 80% (survey). Sell signal. Gold fell to $1670 (-19%) by March 2021.
 • March 2020: Gold $1450. COT Commercials -80k (85% Index bullish), Large Spec +20k (15% Index). AAII Bears 60%. Buy signal. Gold to $2070 (+42%) in 5 months. 10,000 PLN ($2.5k) → 14,200 PLN ($3,550).

10. Beginner Mistakes

 1. Trading every AAII reading - Weekly AAII noisy. Only extremes >55% / <20% and spread >+/-25% matter. Rest noise.
 2. Ignoring COT trend - Commercials can be short for years in bull (gold 2010-2011). Look at change and extremes vs 3y, not absolute level.
 3. Confusing Commercials with always smart - On S&P Commercials mainly dealers hedging, not producers. Their short natural. More important change.
 4. No patience - AAII/COT signal can lead price by 2-6 weeks. You buy at extreme, price goes another 5% against you. Must scale and have wide stop.
 5. Using AAII for scalp - AAII weekly indicator. Don’t use for day trading. It’s 2-12 week swing.
 6. No price correlation - AAII extreme, but price makes new highs with strength. Don’t short just because AAII Bulls 60% if GEX positive and DIX high. Wait for technical confirmation (structure break).

11. Exercises, Checklist, Summary

Exercises

Exercise 1: Download AAII data from aaii.com (last 52 weeks). Calculate Spread and 8W avg. Mark moments when Spread >+25% and <-25%. Check S&P 500 4 weeks later. What win rate?

Exercise 2 (PLN/USD): You have 50,000 PLN ($12.5k). Simulate Setup 1 Oct 2022: AAII Bears 60%, you buy SPY for 12,500 PLN ($3,125) at 3500. Second tranche 12,500 at 3600. Sale at 4100. Calculate profit gross/net (fee 0.1%).

Exercise 3: Go to cotbase.com or barchart COT. Check gold COT last 3 years. Find most extreme Commercial short and Large Spec long moment. What happened to price 3 months later?

Exercise 4: Compare AAII and NAAIM same week. Do they agree? When AAII Bulls 50% and NAAIM 90%, who is more greedy? What does it mean?

Checklist AAII/COT

Before contrarian decision:

 • AAII Bulls % and Bears %, Spread = Bulls - Bears?
 • 8W avg Spread: >+20% greed, <-20% fear?
 • NAAIM Exposure: >90% greed, <30% fear?
 • COT Commercials Index 3y: <20% record short (bearish), >80% bullish?
 • COT Large Spec Index: >85% exhausted long (bearish), <20% oversold (bullish)?
 • Divergence: AAII extreme fear + Commercials bullish + Large Spec oversold = strong buy. Reverse = strong sell.
 • Confirmation: VIX, P/C, DIX agree? If yes, A+ signal. If not, B.
 • Entry plan: Scale 2 tranches, stop 8-10%, time 4-12 weeks.

Summary

 • AAII is retail sentiment. Bulls >55% or Spread >+30% = top, Bears >58% or Spread <-30% = bottom.
 • AAII_Spread = \%Bull - \%Bear
 • NAAIM is pro manager exposure. >90% = greed, <30% = fear.
 • COT: Commercials = smart money hedging, Large Spec = trend funds, Small Spec = retail (worst).
 • COT Index = position vs 3y range. <20% extremely bearish commercial, >80% bullish.
 • Best signal: divergence AAII vs COT. Crowd panics, smart buys = buy.

Next Steps

You know all bricks: VIX, Put/Call, Social, Narratives, DIX/GEX, AAII/COT. Now time to combine into one system - sentiment dashboard that every day tells you: BUY, SELL, DO NOT TRADE.

Go to 06_sentiment_dashboard.md - most important lesson of course, because turns knowledge into action.

Remember: Crowd always right in middle of trend and always wrong at its end. AAII and COT show you where end is.
