Introduction: The Price of Panic Insurance

In March 2020, VIX exploded from 15 to 85 in 20 days. CNN Fear & Greed showed 2/100 - extreme fear. Put/Call Ratio on S&P 500 hit 1.85 - people rushed for puts like toilet paper. It was a moment when 95% of investors sold and 5% built fortunes.

Why? Because they understood one fundamental rule:

VIX is not a fear indicator. It’s the price of insurance.

When everyone wants insurance (puts), insurance price goes up. When everyone is greedy, nobody wants insurance - VIX drops to 12. Your job as a sentiment trader is to buy when insurance is expensive (panic) and sell when it’s cheap (euphoria).

1. CNN Fear & Greed Index - 7 Deadly Sins

CNN Fear & Greed aggregates 7 indicators, each 0-100. 0 = extreme fear, 100 = extreme greed.

ComponentWhat it measuresFear whenGreed when
Momentum S&P 500S&P vs 125-day MA< -5% below MA> +5% above MA
Stock StrengthNew highs vs lows NYSEMore lowsMore highs
Market BreadthAdvancing vs declining volumeStrong down volumeStrong up volume
Put/Call RatioPut demand>1.2<0.7
Junk Bond DemandJunk spread vs TreasuriesSpread widensSpread narrows
Volatility (VIX)VIX vs 50-day MAVIX >20% above MAVIX low
Safe Haven DemandStocks vs bonds 20dStocks underperformStocks outperform

Interpretation:

 • 0-25: Extreme Fear - historically good buying zone
 • 25-45: Fear
 • 45-55: Neutral
 • 55-75: Greed
 • 75-100: Extreme Greed - watch for tops

Pro Tip: Don’t trade Fear&Greed alone. Use as filter. If F&G <10 and you’re long for other reasons, it’s confirmation. If F&G >90, don’t open new longs.

2. VIX - King of Fear Indicators

What is VIX?

VIX = Chicago Board Options Exchange Volatility Index. Measures expected S&P 500 volatility for next 30 days, calculated from SPX option prices.

Simplified formula:

VIX = 100 × ( (2/T Σ_i (Δ K_i/K_i^2 e^(rT Q(K_i) - (1/T((F/K_0 -1)^2

Where T=30 days, K_i strike, Q option price, F forward SPX. Scary? Remember interpretation:

VIX = (Expected annual volatility of S&P 500 for 30 days ahead

VIX 20 means market expects S&P 500 move of 20% annualized, i.e. approx. (20%/(12 ≈ 5.77% in 30 days.

VIX levels - decision table:

VIXStateWhat it meansWhat sentiment trader does
<12-13Extreme complacencyNobody buys puts, everyone leveredPrepare to short, buy cheap puts as hedge
13-20Normal bullHealthy marketTrade with trend
20-30Elevated fearCorrection, uncertaintyLook for long opportunities cautiously
30-40FearLarger correction / bear startScale longs, sell puts (cash-secured)
40-60PanicCrash / capitulationAggressive buying, gradually
>60-85Extreme panicHistoric bottoms (2008, 2020)Generational opportunities

VIX is insurance price - PLN + USD example

Assume you have portfolio 50,000 PLN (~$12,500) in SP500 ETF (SXR8 / SPY). You want monthly insurance against -10% drop.

 • When VIX = 13, put 10% OTM costs 600 PLN ($150) = 1.2% portfolio
 • When VIX = 35, same put costs 2,250 PLN ($560) = 4.5%
 • When VIX = 75, same put costs 4,800 PLN ($1,200) = 9.6%

Conclusion: When VIX >40, don’t buy insurance. Be the insurer - sell puts, because you get absurd premium.

Example: In March 2020 selling cash-secured put on SPY strike -15% OTM, you got 8-10% premium in 30 days. On 50,000 PLN ($12.5k) that’s 4,000-5,000 PLN ($1,000-$1,250) monthly just for being willing to buy cheap.

3. VIX Term Structure - Contango vs Backwardation

This is most important and most ignored VIX part.

VIX is 30-day index, but there are VIX futures for 1-9 months. Their structure says whether market is scared NOW or in FUTURE.

Contango (normal state, 80% time):

VIX Spot (15) < VIX 1M (16.5) < VIX 2M (18) < VIX 3M (19.5)

Market thinks current calm will pass and vol will rise. Healthy. Time when SVXY (short VIX) products earn on roll.

Backwardation (fear NOW, 20% time):

VIX Spot (45) > VIX 1M (38) > VIX 2M (33) > VIX 3M (30)

Market panics now but expects calming. Occurs during crashes. Historically best stock buying signal.

StructureWhat it saysTrader action
Strong contango (>10% diff)Complacency, cheap putsBuild long hedge, buy cheap long-term puts
Flat contangoTransitionCaution
Slight backwardationFear beginsPrepare shopping list
Strong backwardation VIX spot >30% above 3MCapitulationAggressive stock buying / VIX selling

Roll yield formula:

RollYield = (VIX_(spot - VIX_(futures/T × 365

When contango, roll yield for long VIX is negative (-50% to -80% annual!). That’s why never hold UVXY long-term.

4. Put/Call Ratio - What Crowd Does With Options

Put/Call Ratio = Put Volume / Call Volume. Shows whether crowd bets on drops (puts) or rises (calls).

Types:

 • Equity P/C - only stocks, more retail sentiment
 • Index P/C - indices, smart money hedges
 • Total P/C - all combined
 • CBOE vs OCC - CBOE exchange, OCC clearing, CBOE more retail

Interpretation - key rule:

Put/Call > 1.2 = Extreme Fear (contrarian bullish)
Put/Call < 0.7 = Extreme Greed (contrarian bearish)
Put/CallSentimentContrarian Signal
<0.6Mega greed, everyone buys callsLook for short, overbought
0.7-0.85GreedLimit longs
0.85-1.1NeutralTrade technically
1.1-1.3FearLook for longs
>1.3-1.5PanicBuy aggressively
>1.5CapitulationGenerational bottoms

Example PLN/USD: You trade KGHM or AAPL, you have 20,000 PLN (~$5k) position. Put/Call on your ticker jumps from 0.8 to 1.4 in 3 days, while price drops only 5%. Crowd panics, buys puts. Not time to sell your position, time to add, because options flow shows exaggeration.

5-day average P/C: Daily P/C is noisy. Use 5DMA and 10DMA. Signal when 5DMA >1.2.

5. SKEW - Fear of Black Swan

SKEW Index (CBOE SKEW) measures tail risk probability - how expensive deep OTM puts are vs ATM.

SKEW 100 = normal market, log-normal distribution. SKEW 130 = market pays a lot for crash protection - fear of black swan. SKEW <110 = complacency, nobody fears crash (dangerous!)

SKEWMeaning
<115Complacency, build hedge because cheap
115-130Normal
130-145Elevated tail risk, institutions hedge
>145Extreme crash fear, often before event (elections, Fed)

VIX vs SKEW correlation: Sometimes VIX low (12) but SKEW high (140) - market is calm day-to-day but fears catastrophe. This was state in Jan 2020 before COVID and Nov 2024 before AI correction. Very bearish divergence.

6. Mathematical Formulas - Summary

Set for dashboard:

VIX expected move:

ExpectedMove_(30d = (VIX/(12 ≈ VIX × 0.2887

VIX 20 → 5.77% expected move in 30 days.

Put/Call extreme:

Signal_(fear = (PutVolume/CallVolume > 1.2
Signal_(greed = (PutVolume/CallVolume < 0.7

Fear & Greed Composite:

F\&G = (1/7Σ_(i=1^(7 Indicator_i

SKEW Tail Risk:

TailRisk SKEW - 100

7. Why It Matters for Traders?

Without these indicators you’re like driver without dashboard. Fear indicators give:

 1. Timing: RSI can be oversold for weeks. VIX >40 lasts 1-5 days and gives precise bottom.
 2. Filtering: Don’t take longs when F&G >85 and P/C <0.6. 70% beginner losses are longs on euphoria.
 3. Risk management: When VIX <13, your stops must be narrower, because vol breakout hurts. When VIX >30, wider stops.
 4. Options income: Understanding VIX lets you sell expensive options in panic instead of buying them.

8. How to Apply in Practice - 3 Setups

Setup 1: Capitulation Buy (for bottoms) Conditions:

 • VIX >35 and backwardation
 • Total P/C 5DMA >1.25
 • Fear & Greed <15
 • S&P 500 -8% from 20MA Action: Buy SPY / SXR8 on 3 tranches 10,000 PLN (~$2,500) each, every 3% lower. Sell in 2-3 months when VIX back <20.

Setup 2: Euphoria Fade (for tops) Conditions:

 • VIX <13
 • P/C <0.65 for 5 days
 • Fear & Greed >90
 • SKEW <115 Action: Don’t open new longs. Tighten stop losses to 5%. Buy cheap puts as hedge for 1% portfolio.

Setup 3: Volatility Selling Conditions: VIX >40, you have 50,000 PLN ($12.5k) cash. Action: Sell cash-secured put 10% OTM on SPY 30 days. You get 5-8% premium = 2,500-4,000 PLN ($625-$1,000). If stocks drop and you’re assigned, you bought 10% cheaper + premium. If not, repeat.

9. Market Example: Two Extremes

Case Study 1: COVID Crash - March 2020

 • 19.02.2020: VIX 15, F&G 65 (greed), P/C 0.8
 • 12.03.2020: VIX 75, F&G 2, P/C 1.6, backwardation 40%
 • 23.03.2020: VIX 85, F&G 1, P/C 1.85 Sentiment trader: 23.03 buys 3 tranches SPY at 222, 215, 205. Sale 15.06 when VIX 25, F&G 60, SPY 310 = +45% in 3 months on 30,000 PLN ($7.5k) = +13,500 PLN ($3,375).

Case Study 2: AI Rally - December 2024

 • VIX 12.5, F&G 92, P/C 0.58 for 7 days, SKEW 108
 • Nasdaq 100 +40% from 200MA Sentiment trader: Doesn’t chase NVIDIA at $500. Closes 50% longs. Buys QQQ puts 1M OTM for 0.8% portfolio. 2 weeks later -12% correction, puts +300%.

10. Beginner Mistakes

 1. Buying VIX (UVXY) as investment - Contango eats -70% yearly. VIX is short-term tool (1-5 days).
 2. Single observation without context - VIX 25 during sideways trend is not same as VIX 25 after -30% drop.
 3. Ignoring term structure - VIX 20 in contango is different from VIX 20 in backwardation.
 4. Using P/C intraday - Noise. Use EOD and 5DMA.
 5. Trading against VIX without plan - Selling VIX at 15 without stop, then VIX 80 = bankruptcy. Always hedge.

11. Practical Exercises

Exercise 1: Open TradingView, add VIX, VIX9D, and calculate difference VIX9D/VIX. When VIX9D > VIX, short-term panic > long-term. Record 20 days and see correlation with SPY drops.

Exercise 2: Download Put/Call data from CBOE (free) for last 60 days. Calculate 5DMA and 10DMA. Mark moments >1.2 and <0.7 and check what happened to S&P 500 5,10,20 days later.

Exercise 3 (PLN/USD): You have 10,000 PLN (~$2,500). Simulate selling cash-secured put on SPY when VIX=45. Strike -10% OTM, premium 4%. Calculate profit/loss in 3 scenarios: SPY -5%, -12%, +5% after 30 days.

Exercise 4: Compare Fear&Greed with your own feeling. Daily for 2 weeks at 6 PM record F&G and your feeling (1-10 fear/greed). See bias.

12. Checklist and Summary

Checklist Fear & Greed / VIX / P/C

Before every long/short decision check:

 • VIX level: <15, 15-25, 25-35, >35?
 • VIX term structure: contango or backwardation? How strong?
 • Fear & Greed: <25, 25-75, >75?
 • Put/Call Ratio today and 5DMA: <0.7, 0.7-1.2, >1.2?
 • SKEW: <115 (complacency), 115-135 (normal), >135 (tail fear)?
 • Correlation: Is VIX low + SKEW high = hidden fear?

Summary

 • VIX = price of insurance, not fear. Buy expensive insurance? No, sell it.
 • Fear & Greed is quick 7-in-1 filter, not signal alone.
 • Put/Call >1.2 = crowd buys puts in panic = contrarian buy.
 • Term structure backwardation = capitulation = best buy.
 • SKEW shows fear of black swan even when VIX low.
