The market has only two modes: hunting risk and fleeing risk. If you do not know which mode we are in, every piece of your technical analysis is random.
This lesson is a user manual for the fear barometers. You will learn to classify the market regime and adjust your tactics to it, instead of fighting the wind.
What risk-on vs risk-off means
Risk-on = appetite for risk. Capital flows into assets that rise when things are good: tech stocks, crypto, commodity currencies (AUD, NZD), high yield.
Risk-off = a flight to safety. Capital hides where it survives: the dollar, the franc, the yen, US Treasuries, gold, cash.
These are not opinions. These are flows you can see in the price.
| Asset | Risk-on behaviour | Risk-off behaviour |
|---|---|---|
| SPX / NAS100 | Rises | Falls 1-4% a day |
| DXY (Dollar Index) | Falls | Rises (dollar as safe haven) |
| VIX | Falls <18 | Rises >22-25 |
| US10Y (yield) | Rises (because of growth) or falls (because of cuts) - read the context | Falls sharply (flight to safety) or rises (panic about debt) |
| Gold | Rises slowly or falls when real rates rise | Rises sharply +1-2% a day |
| AUDJPY | Rises | Falls (carry unwind) |
The key point: risk-on/off is not a binary 0/1. It is a scale. And that scale is exactly what you have to measure every day.
4 barometers you have to check every day (2 minutes)
1. DXY - the Dollar Index (measures the strength of the dollar against a basket of 6 currencies)
- DXY rises = strong dollar = the rest of the world pays more = risk-off or a hawkish Fed.
- DXY falls = weak dollar = liquidity returns to the world = risk-on.
The interpretation formula:
DXY > 105 and rising = hard risk-off or a strongly hawkish Fed. Do not force longs on EURUSD and SPX.
DXY < 102 and falling = risk-on. Shorting SPX is a fight against the liquidity trend.
DXY is your filter for every pair with USD in it.
2. VIX - the Fear Index (measures the expected 30-day volatility of SPX)
- VIX < 16: Complacent calm. The risk-on trend continues, but any spike can be deeper because there are no hedges in place.
- VIX 18-22: Normal noise.
- VIX 22-30: Fear is rising. Cut your position size by 50%.
- VIX > 30: Panic. Liquidity disappears. Do not open new swings. Only scalp with an ultra-small size, or stay in cash.
Risk management rule:
If VIX closed >25, your maximum exposure the next day = 50% of normal.
If VIX >30, the maximum = 25% or 0.
This is not cowardice. This is survival.
3. Gold (XAUUSD) - a barometer of distrust in the system
Gold rises for 2 reasons you have to tell apart:
- Reason A (dovish): real rates fall (nominal minus inflation). Gold rises because the cost of holding it falls. This one is risk-on friendly.
- Reason B (fear): war, sanctions, fear about US debt. Gold rises together with DXY and bonds. This one is risk-off.
How do you tell them apart?
| Gold rises + DXY falls + US10Y falls | Dovish risk-on (expectation of cuts) |
|---|---|
| Gold rises + DXY rises + US10Y falls | Clean flight to safety, risk-off |
If you do not check DXY while looking at gold, you are trading on half the information.
4. US bonds - US10Y and US02Y
- US10Y is the global cost of capital. When it rises fast above 4.5% because of debt supply, it kills tech valuations.
- US02Y is the expectation about the Fed. Very sensitive to CPI/NFP.
The US10Y - US02Y spread (the curve):
10Y - 2Y > 0 (steep): Normal, growth
10Y - 2Y < 0 (inverted): The market is pricing in a recession. Defensive risk-off.
You do not trade the spread? You do not have to. But you do have to know that when the curve has been inverted for 12 months, the market is afraid of a recession and every weak data point = risk-off.
The regime matrix - how to adjust your tactics
This is the heart of the lesson. Write it on a note above your monitor.
| Regime | DXY | VIX | US10Y | Gold | What you do as a trader |
|---|---|---|---|---|---|
| Goldilocks Risk-on | Falls | <18 | Stable / slightly down | Rises slowly | Trend following long on SPX/NAS, buy the dips, normal R |
| Hawkish risk-off (inflation) | Rises | 18-25 | Rises sharply | Falls | Avoid long tech, look for shorts on breakouts, small R |
| Deflationary risk-off (fear about growth) | Rises | >25 | Falls sharply | Rises sharply | 70% cash, only shorts or defensive trades, no long swings |
| Transition / no trend | Sideways | 18-22 | Sideways | Sideways | Range trading, smaller size, wait for FOMC/CPI |
Without naming the regime, your technical analysis is a coin toss.
The formula for measuring the strength of the day’s risk-on/off
Build yourself a daily indicator (in Excel, 2 minutes):
Risk Score = (SPX % change) - (DXY % change) - (VIX % change / 10)
Example:
SPX +1.2%, DXY -0.4%, VIX -5% (that is -0.05 as a fraction)
Risk Score = 1.2 - (-0.4) - (-5/10) = 1.2+0.4+0.5 = +2.1 = Strong Risk-on
SPX -1.5%, DXY +0.6%, VIX +12%
Risk Score = -1.5 - 0.6 - 1.2 = -3.3 = Strong Risk-off
Keep this up for 30 days. You will see that your losses cluster on the days with a Risk Score < -2, when you were playing against the current.
When the plan says do not trade
- DXY and VIX rise at the same time by > +0.8% and +8% intraday. This is a day of liquidity capitulation. Do not look for the bottom. The bottom arrives tomorrow or the day after, once the move has been flushed out.
- Gold + DXY + US10Y rise at the same time. That is an anomaly: the market does not know where to hide. Liquidity is choppy. Spreads are wide. Get out.
- VIX futures in backwardation (front > back). It means fear today is greater than in a month. This is not a healthy environment for swings.
- You have 3 losses in a row in a risk-off regime while playing long. That is not bad luck. That is a fight against the regime. Close the platform, write down the regime, come back when the Risk Score returns >0.
- The VIX level is >30 and you want to open an overnight position on NAS100 with a size of 1R. The gap risk at the open is 3x normal. Reduce it or do not hold overnight.
The mistakes that cost the most
| Mistake | Why it hurts | The fix |
|---|---|---|
| Trading SPX long when DXY is breaking to a new high, because “it looks good technically” | Liquidity vs technique - liquidity wins 70% of the time | Filter: DXY daily > EMA50 and rising = no new longs on SPX without confirmation of strength |
| Treating gold as an always risk-off hedge | In a hawkish regime gold falls together with SPX, it does not protect you | Check real rates: Real Yield = US10Y - CPI. Real Yield rising = gold down |
| Ignoring VIX when sizing a position | The same 1R loss at VIX 15 and at VIX 35 is a different loss after slippage | Scaling: Size = Base Size * (18 / VIX) |
| Looking for a risk-off reversal at the very bottom without confirmation from DXY/VIX | Catching a falling knife, averaging down 3 times | Rule: long reversal only when DXY makes a lower high and VIX makes a lower high on H1 |
Measurable exercise
Dashboard of 4 Barometers - 21 days
Every day at 22:00 write in the table:
Date | DXY close | SPX % | VIX close | US10Y close | XAU % | Regime (from the matrix) | Risk Score | Did you trade in line with the regime? (Y/N)
After 21 days calculate:
- Winrate on the days when you traded IN LINE WITH the regime vs AGAINST THE CURRENT
- The average R in both groups
- What % of losses were long attempts in a Hawkish / Deflationary risk-off regime
Goal: mathematical proof that fighting the regime has negative EV in your own execution.
Check yourself
1. SPX -2%, DXY +1%, VIX +20%, gold +1.5%, US10Y -0.15%. Which regime is this? a) Goldilocks risk-on b) Deflationary risk-off / flight to safety c) Hawkish risk-off
Correct: b) Everything safe is rising (DXY, gold), yields are falling, stocks are falling, fear is rising.
2. Why scale the position size to VIX? a) Because that is what the textbook says b) Because a higher VIX = wider stops technically and more slippage, so the same R is a bigger nominal risk c) Because VIX predicts the direction of SPX
Correct: b) Risk management is matching size to volatility, not only to the SL level.
3. Gold rises, DXY falls, US10Y falls. What does that probably mean? a) War b) The market is pricing in Fed cuts / lower real rates c) Panic about debt
Correct: b) That is the typical dovish basket: a weaker dollar, lower yields, gold as the beneficiary of lower real rates.
Frequently asked questions
Q: Does DXY always move opposite to SPX? A: Not always, but a correlation of -0.6 to -0.8 in risk-on/risk-off regimes is the norm. When the correlation breaks (both rise), it means another driver (for example an AI bubble) is stronger than the dollar. That is information.
Q: Which VIX is “safe” to trade? A: There is no safe one. There is scaling. VIX 12-20 is a normal trending environment. VIX 20-25 is an environment that requires reduced exposure. VIX >25 is a defensive environment.
Q: Can gold be risk-on? A: Yes, when it is driven by falling real rates and a weak dollar rather than by fear. That is why you always look at DXY and US10Y together with gold, never on their own.
Q: Can I trade only DXY to predict the rest? A: No. DXY is a filter and a barometer, not an entry signal. You need technique on your own instrument. DXY tells you WHEN NOT to trade longs, not when to enter to the pip.
