Hook: Why Pros Trade ES Not SPY?

E-mini S&P 500 (ES) is most liquid futures contract in world. 2.5 million contracts daily. Spread 0.25 point. Commission $2. No SEC. Trade 23 hours. This is where funds hedge $100B portfolios.

NQ (Nasdaq-100) same market but on steroids – beta 1.4x to SPX, moves 2x faster. And DAX (GER40) is European beast with 150-point Monday open gaps.

If you understand those 3 indices, you understand 80% global risk-on/off.

Beta - How to Calculate and Why?

Beta measures sensitivity to SPX move. Beta >1 = moves stronger than S&P, <1 weaker.

beta = (Cov(R_(index, R_(SPX)/Var(R_(SPX)

Cov = covariance of daily returns, Var = variance of SPX.

Example: 60-day beta NQ vs SPX.

Daily NQ return 1.2%, -0.5%, 2.1%… SPX 0.8%, -0.3%, 1.5%…

Cov(NQ,SPX)=0.00045, Var(SPX)=0.00032

_(NQ=0.00045/0.00032=1.406

Interpretation: When SPX up 1%, NQ up 1.41% avg. Down 1% SPX, NQ down 1.41% – more risk and reward.

Use for hedging – want hedge tech portfolio $100k beta 1.4 – must short NQ not ES to beta hedge 1:1.

Correlations and Rotations

Daily correlation 2024:

PairCorrelationNote
ES vs NQ0.92Very high but NQ stronger in tech rallies
ES vs DAX0.78DAX follows US after 15:30, morning own path
ES vs GC-0.15 to 0.2Variable risk-off gold up stocks down
NQ vs 10Y Yield (ZN)-0.65High rates kill growth tech
DAX vs EUR/USD0.45Strong euro sometimes negative for export DAX

Practical use: When DAX strong +2% morning and ES flat, often ES catches up after US open. 68% days DAX morning direction = ES close > open.

Triple Witching and Expiration

Triple witching: 3rd Friday March, June, Sep, Dec – expiration: index options, stock options, index futures. Huge volume, volatility intraday +/-2x, rebalancing.

Quadruple witching: add single stock futures.

What it means? Don’t hold swing position through triple witching without reason – pinning, manipulation on close, slippage. Day trader loves, swing hates.

Rolling ES: ES expires quarterly (Mar/H, Jun/M, Sep/U, Dec/Z). Most liquid front month. Week before expiry volume moves to next. On TradingView ES1! auto switches.

Limit Up / Down and Circuit Breakers

CME safety:

For ES/NQ:

  • Limit Up/Down 7%: from previous close in pre-market (before 9:30 ET) – if futures +7% (e.g., 5500→5885) trading halted. Can’t go higher before open. In 2020 several hits.
  • After RTH open cash circuit breakers: S&P down 7% → halt 15 min, 13% →15 min, 20% → close day. Futures follow.
  • Limit for NQ: 5% pre-market + extensions? Dynamic rules.

For DAX: Eurex volatility interruption if price moves >X% quickly – auction 2 min.

Why important? If short ES in panic and market down 7% pre-market you may not be able to cover because limit down – broker won’t release order above limit.

Why It Matters For Trader?

  1. Instrument choice = character choice. Want calm trend? ES. Rockets and waterfalls? NQ. Europe morning? DAX.
  2. Beta = risk management. 2 NQ contracts = ~3 ES contracts in SPX exposure.
  3. Triple witching = calendar event. Mark calendar – don’t get surprised.
  4. Limit = no stop beyond limit. Stop at 8% drop won’t be filled if limit 7% – gap risk.
  5. Correlations = edge. DAX + ES divergence is setup.

Market Example: Trading ES After NFP

First Friday NFP 8:30 ET (14:30 PL).

Scenario: expected +180k, actual +350k – hot economy, hawkish Fed.

ES pre-NFP 5210. After data drops to 5180 (-30 pts) in 2 min. Then consolidation.

Trader account 40,000 PLN (~$10,000) uses MES (micro).

  • MES tick $1.25, stop 20 pts =20/0.25=80 ticks*1.25=$100 ~400 PLN
  • Risk 1%=400 PLN → can take 1 MES
  • Entry short 5185 stop 5205 (20 pts) target 5145 (40 pts) RR 1:2
  • Result: target hit 15:30 after cash open profit $200 ~800 PLN.

If used big ES: 20*50=$1,000 ~4,000 PLN – 10% account – ruin.

Case Study: DAX Flash Crash March 16 2020

COVID crash: DAX 13,800 Feb to 8,200 Mar 19 (-40%). Mar 16 DAX open gap -6% then -10% intraday. Volume 3x normal.

DAX has no 7% limit like ES but Eurex halted trading several 5-min volatility auctions. Bid/ask spread jumped from 1 pt to 15 pt – slippage €150 per mini.

Traders with small 30-pt stops got stopped with 200-pt slippage. Lesson: in crisis widen stop or don’t trade, reduce size x3, use option hedge.

Account 20k PLN on big FDAX (€15k margin) – margin call after 200 pts *€25=€5,000 ~22k PLN – wiped.

How to Apply - PLN + USD Calc

Morning workflow (DAX + ES):

  1. Check ES overnight close 6pm-9:25am ET – where vs fair value?
  2. Check DAX open 9am CET – strong/weak? Gap?
  3. Correlation: If DAX +1.5% and ES +0.2% at 10am CET statistically ES catches afternoon.
  4. Calc Beta adjusted position:
Contracts_(DAX^(eq\ ES=Contracts_(ES × (Beta_(ES × Notional_(ES/Beta_(DAX × Notional_(DAX

Simplify: 1 ES notional $260k beta1.0, 1 DAX notional ~$500k beta1.1 – so 1 DAX ~2.1x ES exposure.

Risk PLN: Account 60,000 PLN (~$15k). Want risk 2%=1,200 PLN ~$300. ATR ES daily 80 pts → need stop min 1 ATR? 80*$50=$4,000 too large. Use MES: 80*5=$400 (MES multiplier $5) – close to $300 – can do 1 MES with 60-pt stop=$300.

Common Mistakes

  1. Trading NQ instead of ES at start. NQ beta1.4 and ATR 2x – kills beginners. Start ES/MES.
  2. Ignoring triple witching. Entering swing on expiry Friday and surprised gap 50 pts Monday.
  3. Tick calc wrong: NQ tick $5 not $12.50 – mistake 2.5x in risk calc.
  4. Holding through limit up/down. Can’t exit.
  5. DAX trading lunch (12-2pm CET). Liquidity drops 50% spreads up – chop.
  6. Not distinguishing FDAX vs GER40 CFD. CFD synthetic, FDAX real futures with expiry.
  7. Overlever on micro. “Micro small take 10” – 10 MNQ=1 big NQ=$340k notional – margin call.

Practical Exercises

Exercise 1: Download daily close ES and NQ last 60 days (TradingView export). Calc daily return and beta NQ vs ES in Excel (COVAR/VAR.P). What beta?

Exercise 2: Account 30,000 PLN. Want 1 MES long stop 15 pts (155=$75). How many % risk? $754=300 PLN/30k=1% – perfect! And if 1 ES? 15*50=$750 ~3,000 PLN=10% too much.

Exercise 3: Find triple witching dates 2025 and 2026 (google “triple witching 2025”). Mark calendar.

Exercise 4: Check today: DAX performance from open vs ES overnight. Is there divergence? Note for 5 days – how many times ES catches DAX?

Checklist Before Entering Index

  • Chose ES vs NQ vs DAX consciously (character, beta, session)
  • Know tick value and margin and use micro if account <100k PLN (~$25k)
  • Checked calendar: NFP, CPI, FOMC, triple witching today?
  • Know limit up/down and not holding without stop in pre-market on data day
  • Position calculated: beta adjusted if hedging, max 1-2% risk
  • Checked COT for ES (TFF Leveraged Funds percentile) – crowd extreme?
  • Time: trading RTH 15:30-22:00 PL (ES/NQ) or 9:00-11:00 CET (DAX), not lunch
  • Plan for DAX weekend gap (DAX doesn’t trade overnight)

Summary and Next Steps

ES is standard – gentlemen index. NQ is rocket – more profit more pain. DAX is European session with gaps and own rhythm. Beta=Cov/Var tells how stronger index reacts vs SPX. Correlations ES/NQ 0.92, ES/DAX 0.78. Triple witching 3rd Friday quarterly month – avoid swing. Limit up/down 7% safety.

Key lesson: Start with MES, not big ES/NQ. Account 20-50k PLN can’t carry big position with reasonable stop.

Next lesson most important: margin call and leverage on futures – Initial / Maintenance / Variation, intraday vs overnight and formula contracts = (Capital*%Risk)/(Stop_ATR*TickValue) – survival math.

Homework: Trade one week MES demo, measure beta NQ vs ES daily. See difference in character.
